Yes, it is a proximity sensor. If your iPhone is unlocked and you hold the phone up to your ear, you will find that Siri comes on - this is triggered by that proximity sensor.

The red light indicates that the microphone is turned on as it would be when you make a phone call. A yellow light indicates that the camera is on.

It's the infra-red transmitting LED for the proximity detector. It shouldn't come on that bright but there have been reports of problems after upgrading the OS. What operating system are you running? Have you tried a reset?

I'm told that this is true with security cameras as well, that they produce IR waves to help them "see" better at night. It's probably a fair assumption to say this is true with the iPhone as well. (Don't worry, you're not on your own. Even now, five years after you posted your question, my iPhone SE with iOS 10 still has this.) The question thus becomes: why in the world is it doing this when the camera is off?
